Income Tax Notice for Bogus LTCG from Penny Stocks:
How to Defend Scrutiny & Assessment Orders

Selling listed shares on a recognized stock exchange does not protect taxpayers from scrutiny when the Revenue department alleges penny-stock price manipulation under Section 68. Building an unassailable evidentiary record is critical.


Receiving an Income Tax notice proposing to treat Long-Term Capital Gains (LTCG) from listed shares as "unaccounted income" under Section 68 (taxable at a penal rate of 60% plus 25% surcharge under Section 115BBE) is one of the most high-stakes tax disputes facing investors.

In a typical penny-stock investigation, the Revenue department alleges that share prices were artificially manipulated through accommodation-entry operators and that the taxpayer bought and sold shares solely to generate tax-free or low-tax capital gains.

Scrutiny notices under Section 143(2) or reassessment notices under Section 148 are triggered when information from the Investigation Wing, SEBI market alerts or trade data links a scrip to artificial price volume spikes.

The Assessing Officer (AO) typically relies on broad circumstantial evidence:

  • Exponential percentage increase in share price within a short holding duration.
  • Lack of strong financial fundamentals or low operational revenue of the issuer company.
  • Statements recorded from entry operators or stock brokers under Section 132(4) or 131.

2. Evidentiary Framework to Discharge Burden of Proof

To successfully discharge the burden of proof under Section 68, the taxpayer must establish three foundational pillars: Identity of the seller/buyer, Genuineness of the transaction and Creditworthiness of the funds.

3. Right of Cross-Examination & Judicial Precedents

A pivotal legal defense in penny-stock litigation is the Right of Cross-Examination. Under established Supreme Court precedents (such as Andaman Timber Industries), if the Assessing Officer relies on third-party statements (e.g. entry operators) without providing the taxpayer an opportunity to cross-examine those witnesses, the assessment order is legally vulnerable to being quashed.

  • Calcutta High Court (Swati Bajaj case): Highlights that while circumstantial evidence is relevant, specific transaction-level nexus must still be evaluated.
  • Tribunal & High Court Precedents (Taxpayer-Favourable): Where shares were bought online via banking channels, held in Demat for considerable time and sold on the exchange platform with STT paid, addition under Section 68 cannot stand purely on generalized suspicion.

Immediate Actions Upon Receiving a Penny-Stock Notice

  1. Request the AO in writing to supply all underlying Investigation Wing reports and third-party statements relied upon.
  2. Formally demand the right to cross-examine any broker or entry operator whose statement is cited against you.
  3. Compile complete chronological Demat statements, broker contract notes and bank realization proofs.
